I feel like the minimum should be set to 100 words. 100-500 seems better. 100 is the standard length for flash fiction, isn't it?
Definitely get the NPCs involved! Most people seem to enjoy interacting with the NPCs and learning Subetan lore. Maybe this could be an endeavor of Alexander's, the winners (or even just all participants) having their stories included in his library somehow (maybe just a link on the library page? I dunno). Prizes could also include a unique item, maybe a book named after the user(s) stories, participation prize could be an "anthology" type book.
I have to run away now, but I'll be thinking about it some more!
I don't have much to add except that I'd be very interested in writing based forum titles, and the contest in general. I have a super hard time writing short stories but I'd be willing to try. They can be very powerful.

I love Austria's idea of having the winners be available for viewing somewhere on-site, and having book items named after winners' stories. Depending on the length of the stories, they could be turned into item descriptions.
This idea might contradict a little bit with having new, unique items, but what about writing stories for already-existing books on the site? I'm mainly thinking of the books that are implied to be anthologies or collections, like or or others. Users could write a short story that might appear in that book, and if unique items will be released, they could be "special/collector's editions" of individual stories from that original anthology.
A bit late to the game, but I don’t have much to add other than saying I really like this idea. I’m definitely up for getting the NPCs involved, as it feeds into the adding in and more world building in general of characters on site.
